Stochastic control in limit order markets

In dieser Dissertation lösen wir eine Klasse stochastischer Kontrollprobleme und konstruieren optimale Handelsstrategien in illiquiden Märkten. In Kapitel 1 betrachten wir einen Investor, der sein Portfolio nahe an einer stochastischen Zielfunktion halten möchte. Gesucht ist eine Strategie (aus aktiven und passiven Orders), die die Abweichung vom Zielportfolio und die Handelskosten minimiert. Wir zeigen Existenz und Eindeutigkeit einer optimalen Strategie. Wir beweisen eine Version des stochastischen Maximumprinzips und leiten damit ein Kriterium für Optimalität mittels einer gekoppelten FBSDE her. Wir beweisen eine zweite Charakterisierung mittels Kauf- und Verkaufregionen. Das Portfolioliquidierungsproblem wird explizit gelöst. In Kapitel 2 verallgemeinern wir die Klasse der zulässigen Strategien auf singuläre Marktorders. Wie zuvor zeigen wir Existenz und Eindeutigkeit einer optimalen Strategie. Im zweiten Schritt beweisen wir eine Version des Maximumprinzips im singulären Fall, die eine notwendige und hinreichende Optimalitätsbedingung liefert. Daraus leiten wir eine weitere Charakterisierung mittels Kauf-, Verkaufs- und Nichthandelsregionen ab. Wir zeigen, dass Marktorders nur benutzt werden, wenn der Spread klein genug ist. Wir schließen dieses Kapitel mit einer Fallstudie über Portfolioliquidierung ab. Das dritte Kapitel thematisiert Marktmanipulation in illiquiden Märkten. Wenn Transaktionen einen Einfluß auf den Aktienpreis haben, dann können Optionsbesitzer damit den Wert ihres Portfolios beeinflussen. Wir betrachten mehrere Agenten, die europäische Derivate halten und den Preis des zugrundeliegenden Wertpapiers beeinflussen. Wir beschränken uns auf risikoneutrale und CARA-Investoren und zeigen die Existenz eines eindeutigen Gleichgewichts, das wir mittels eines gekoppelten Systems nichtlinearer PDEs charakterisieren. Abschließend geben wir Bedingungen an, wie diese Art von Marktmanipulation verhindert werden kann. / In this thesis we study a class of stochastic control problems and analyse optimal trading strategies in limit order markets. The first chapter addresses the problem of curve following. We consider an investor who wants to keep his stock holdings close to a stochastic target function. We construct the optimal strategy (comprising market and passive orders) which balances the penalty for deviating and the cost of trading. We first prove existence and uniqueness of an optimal control. The optimal trading strategy is then characterised in terms of the solution to a coupled FBSDE involving jumps via a stochastic maximum principle. We give a second characterisation in terms of buy and sell regions. The application of portfolio liquidation is studied in detail. In the second chapter, we extend our results to singular market orders using techniques of singular stochastic control. We first show existence and uniqueness of an optimal control. We then derive a version of the stochastic maximum principle which yields a characterisation of the optimal trading strategy in terms of a nonstandard coupled FBSDE. We show that the optimal control can be characterised via buy, sell and no-trade regions. We describe precisely when it is optimal to cross the bid ask spread. We also show that the controlled system can be described in terms of a reflected BSDE. As an application, we solve the portfolio liquidation problem with passive orders. When markets are illiquid, option holders may have an incentive to increase their portfolio value by using their impact on the dynamics of the underlying. In Chapter 3, we consider a model with competing players that hold European options and whose trading has an impact on the price of the underlying. We establish existence and uniqueness of equilibrium results and show that the equilibrium dynamics can be characterised in terms of a coupled system of non-linear PDEs. Finally, we show how market manipulation can be reduced.

Smoothing stochastic bang-bang problems

Motiviert durch das Problem der optimalen Strategie beim Handel einer großen Aktienposition, behandelt diese Arbeit ein stochastisches Kontrollproblem mit zwei besonderen Eigenschaften. Zum einen wird davon ausgegangen, dass das Kontrollproblem eine exponentielle Verzögerung in der Kontrollvariablen beinhaltet, zum anderen nehmen wir an, dass die Koeffizienten des Kontrollproblems linear in der Kontrollvariablen sind. Wir erhalten ein degeneriertes stochastisches Kontrollproblem, dessen Lösung - sofern sie existiert - Bang-Bang-Charakter hat. Die resultierende Unstetigkeit der optimalen Kontrolle führt dazu, dass die Existenz einer optimalen Lösung nicht selbstverständlich ist und bewiesen werden muss. Es wird eine Folge von stochastischen Kontrollproblemen mit Zustandsprozessen konstruiert, deren jeweilige Diffusionsmatrix invertierbar ist und die ursprüngliche degenerierte Diffusionsmatrix approximiert. Außerdem stellen die Kostenfunktionale der Folge eine konvexe Approximation des ursprünglichen linearen Kostenfunktionals dar. Um die Konvergenz der Lösungen dieser Folge zu zeigen, stellen wir die Kontrollprobleme in Form von stochastischen Vorwärts-Rückwärts-Differential-gleichungen (FBSDEs) dar. Wir zeigen, dass die zu der konstruierten Folge von Kontrollproblemen gehörigen Lösungen der Vorwärts-Rückwärtsgleichungen – zumindest für eine Teilfolge - in Verteilung konvergieren. Mit Hilfe einer Konvexitätsannahme der Koeffizienten ist es möglich, einen Kontroll-prozess auf einem passenden Wahrscheinlichkeitsraum zu konstruieren, der optimal für das ursprüngliche stochastische Kontrollproblem ist. Neben der damit bewiesenen Existenz einer optimalen (Bang-Bang-) Lösung, wird damit auch eine glatte Approximation der unstetigen Bang-Bang-Lösung erreicht, welche man für die numerische Approximation des Problems verwenden kann. Die Ergebnisse werden schließlich dann in Form von numerischen Simulationen auf das Problem der optimalen Handels¬ausführung angewendet. / Motivated by the problem of how to optimally execute a large stock position, this thesis considers a stochastic control problem with two special properties. First, the control problem has an exponential delay in the control variable, and so the present value of the state process depends on the moving average of past control decisions. Second, the coefficients are assumed to be linear in the control variable. It is shown that a control problem with these properties generates a mathematically challenging problem. Specifically, it becomes a stochastic control problem whose solution (if one exists) has a bang-bang nature. The resulting discontinuity of the optimal solution creates difficulties in proving the existence of an optimal solution and in solving the problem with numerical methods. A sequence of stochastic control problems with state processes is constructed, whose diffusion matrices are invertible and approximate the original degenerate diffusion matrix. The cost functionals of the sequence of control problems are convex approximations of the original linear cost functional. To prove the convergence of the solutions, the control problems are written in the form of forward-backward stochastic differential equations (FBSDEs). It is then shown that the solutions of the FBSDEs corresponding to the constructed sequence of control problems converge in law, at least along a subsequence. By assuming convexity of the coefficients, it is then possible to construct from this limit an admissible control process which, for an appropriate reference stochastic system, is optimal for our original stochastic control problem. In addition to proving the existence of an optimal (bang-bang) solution, we obtain a smooth approximation of the discontinuous optimal bang-bang solution, which can be used for the numerical solution of the problem. These results are then applied to the optimal execution problem in form of numerical simulations.

Stochastic Fluctuations in Endoreversible Systems

In dieser Arbeit wird erstmalig der Einfluss stochastischer Schwankungen auf endoreversible Modelle untersucht. Hierfür wird die Novikov-Maschine mit drei verschieden Wärmetransportgesetzen (Newton, Fourier, asymmetrisch) betrachtet. Während die maximale verrichtete Arbeit und der dazugehörige Wirkungsgrad recht einfach im Falle konstanter Wärmebadtemperaturen hergeleitet werden können, ändern sich dies, falls die Temperaturen stochastisch fluktuieren können. Im letzteren Fall muss die stochastische optimale Kontrolltheorie genutzt werden, um das Maximum der zu erwartenden Arbeit und die dazugehörige Kontrollstrategie zu ermitteln. Im Allgemeinen kann die Lösung derartiger Probleme auf eine nichtlineare, partielle Differentialgleichung, welche an eine Optimierung gekoppelt ist, zurückgeführt werden. Diese Gleichung wird stochastische Hamilton-Jacobi-Bellman-Gleichung genannt. Allerdings können, wie in dieser Arbeit dargestellt, die Berechnungen vereinfacht werden, wenn man annimmt, dass die Fluktuationen unabhängig von der betrachteten Kontrollvariablen sind. In diesem Fall zeigen analytische Betrachtungen, dass die Gleichungen für die verrichtete Arbeit and den Wirkungsgrad ihre ursprüngliche Form behalten, aber manche Terme müssen durch entsprechende Zeitmittel bzw. Erwartungswerte ersetzt werden, jeweils abhängig von der betrachteten Art der Kontrolle. Basierend auf einer Analyse der Leistungsparameter im Falle einer Gleichverteilung der heißen Temperatur der Novikov-Maschine können Schlussfolgerungen auf deren Monotonieverhalten gezogen werden. Der Vergleich verschiedener, zeitunabhängiger, symmetrischer Verteilungen führt zu einer bis dato unbekannten Erweiterung des Curzon-Ahlborn-Wirkungsgrades im Falle kleiner Schwankungen. Weiterhin wird eine Analyse einer Novikov-Maschine mit asymmetrischen Wärmetransport, bei der das Verhalten der heißen Temperatur durch einen Ornstein-Uhlenbeck-Prozess beschrieben wird, durchgeführt. Abschließend wird eine Novikov-Maschine mit Fourierscher Wärmeleitung, bei der die Dynamik der heißen Temperatur von der Kontrollvariable abhängt, betrachtet. Durch das Lösen der Hamilton-Jacobi-Bellman-Gleichung können neuartige Schlussfolgerungen gezogen werden, wie derartige Systeme optimal zu steuern sind. / In this thesis, the influence of stochastic fluctuations on the performance of endoreversible engines is investigated for the first time. For this, a Novikov-engine with three different heat transport laws (Newtonian, Fourier, asymmetric) is considered. While the maximum work output and corresponding efficiency can be deduced easily in the case of constant heat bath temperatures, this changes, if these temperatures are allowed to fluctuate stochastically. In the latter case, stochastic optimal control theory has to be used to find the maximum of the expected work output and the corresponding control policy. In general, solving such problems leads to a non-linear, partial differential equation coupled to an optimization, called the stochastic Hamilton-Jacobi-Bellman equation. However, as presented in this thesis, calculations can be simplified, if one assumes that the fluctuations are independent of the considered control variable. In this case, analytic considerations show that the equations for performance measures like work output and efficiency keep their original form, but terms have to be replaced by appropriate time averages and expectation values, depending on the considered control type. Based on an analysis of the performance measures in the case of a uniform distribution of the hot temperature of the Novikov engine, conclusions on their monotonicity behavior are drawn. The comparison of several, time independent, symmetric distributions reveals a to date unknown extension to the Curzon-Ahlborn efficiency in the case of small fluctuations. Furthermore, an analysis of a Novikov engine with asymmetric heat transport, where the behavior of the hot temperature is described by an Ornstein-Uhlenbeck process, is performed. Finally, a Novikov engine with Fourier heat transport is considered, where the dynamics of the hot temperature depends on the control variable. By solving the corresponding Hamilton-Jacobi-Bellman equation, new conclusions how to optimally control such systems are drawn.
