The role of consumer leverage in financial crises

This thesis demonstrates that consumer leverage can contribute to financial crises such as the subprime mortgage crisis characterised by increased bankruptcy prospects and tightened credit access. A recession may follow even when the leveraged sector is not a production sector and can be triggered by seeming positive events such as a technological innovation and a relaxation of borrowing conditions. The first preliminary chapter updates the Bernanke, Gertler and Gilchrist (1999) approach with financial frictions in the production sector to a two-sector model with consumption and housing. It shows that credit frictions in the capital financing decisions of housing firms are not sufficient to capture the negative consumer experience with falling housing prices and relaxed credit access during the recession. The second chapter brings the model closer to the subprime mortgage crisis by shifting credit constraints to the consumer mortgage market. Increased supply of houses lowers asset prices and reduces the value of the real estate collateral used in the mortgage which in turn worsens the leverage of indebted consumers. A relaxation of borrowing conditions turns credit-constrained households into a potential source of disturbances themselves when market optimism allows them to raise their leverage with little downpayment. Both cases demonstrate that although households are not production agents, their worsening debt levels can trigger a lasting financial downturn. The third chapter develops a chained mortgage contracts model where both homeowner consumers and the financial institutions that securitize their mortgage loan are credit-constrained. Adding credit constraints to the financial sector that provides housing mortgages creates opportunities for risk sharing where banks shift some of the downturn onto indebted consumers in order to hasten their own recovery. This consequence is especially evident in the case of relaxed credit access for banks. Financial institutions repair their debt position relatively fast at the expense of consumers whose borrowing ability is squeezed for a long period despite the fact that they may not be the source of the disturbance. The result mirrors the recent subprime mortgage crisis characterised by a sharp but brief decline for banks and a protracted recovery for mortgaged households.

The impact of the subprime mortgage crisis on community health

Loans originated to borrowers with lower incomes and/or lower credit scores are classified as subprime. The spatial distribution of subprime loans is alarmingly concentrated in minority-dominated and low-income areas. Beginning in mid 2006 the subprime mortgage market began to see elevated levels of delinquent and defaulted loans. The causes are many but generally traced to the beginning of the reset periods for adjustable rate mortgages and the evaporation of demand for securitized subprime mortgages. As delinquent and default rates in subprime mortgages rise, areas with a concentration of high-risk borrowers are at risk to decline. The decline can be measured across four different groups of factors that indicate the health of a community. The four groups are: physical, institutional, socioeconomic and the residential body. The residential body factor group refers to the citizens of a community and their civic involvement. The analysis uses binary logistic regression to identify communities that are commonly associated with subprime mortgage defaults. Subprime loans in the ten-county Atlanta Metropolitan Area are the focus of the study. The analysis treats each census tract in the ten counties as an individual community. The sample loans are geocoded to the census tract level allowing defaulted loans to be tied to communities and their characteristics. The data is collected from a variety of sources including the U.S. Census Bureau, the Atlanta Regional Commission and RR Donnelley s Credit Risk Management database. The results indicate that the probability of subprime mortgage defaults are associated with higher vacancy rates, population loss, declining property tax revenues, depreciating property values, and declining owner reinvestment in their properties. Potential spill over impacts to the community include higher crime rates, decreased school funding and degradation of public infrastructure.

Partindo da idéia de que este "modelo" da economia americana não poderia ser imitado por nenhum outro país, buscam-se as origens das assimetrias do sistema monetário internacional no ocaso de Bretton Woods e no surgimento do atual padrão monetário internacional. Em seguida, é exposta a trajetória de endividamento/enriquecimento líquido dos macrossetores institucionais da economia norte americana, para, desta forma, mostrar um dos principais fatos estilizados da economia norte-americana: o crescente endividamento das famílias a partir dos anos 1980. Estas mantiveram, de forma geral, um padrão de gastos menor que o fluxo de rendas, de modo a terem um superávit financeiro (enriquecimento líquido) até então. A partir do início dos anos 1980, este superávit reduziu-se paulatinamente, devido ao crescente endividamento, alcançando valores negativos e crescentes, na segunda metade dos anos 1990. Segundo a hipótese adotada neste trabalho, as causas deste endividamento são encontradas na mudança na distribuição de renda (aumento da concentração) e nas desregulamentações e inovações financeiras, que se desenvolvem a partir do fim dos anos 1970. Tendo em vista que este aspecto vem sendo bem explorado na literatura especializada, a dissertação concentra sua explicação na mudança no padrão de distribuição de renda. Analisando por esse prisma, chega-se a conclusão que não se trata de endividamento das famílias, ou dos consumidores, mas, mais especificamente, dos trabalhadores norte-americanos, que tiveram que se endividar para financiar seus gastos, em um contexto de salários reais estagnados. Por fim, os rumos da economia norte-americana pós-crise são brevemente avaliados / Abstract: The purpose of this dissertation is to discuss the origins of a critical process in the North American economy before the subprime crisis, namely, the increasing debt of households. Considering that north-american economic "model" couldn't be copied by any other country, the origins of the asymmetries within the international monetary system(s) are pursued in the Bretton Woods case, as well as, the development of the current international monetary pattern. Then the net-borrowing path of institutional macro sectors are presented as contributing factors containing strong evidence for one of the more significant and stylized facts of North American economy, i.e. the growing debt of primarily American households since the 1980s. Prior to this, spending, in general, was notably less than their annual income flow, resulting in a financial surplus. Beginning in the 1980s, this surplus had been gradually reduced due to an increasing indebtedness and, in the second half of the 1990s, a mounting deficit was introduced. It is argued that the causes of this indebtedness are alterations in income distribution (an increased concentration of income) and the process of financial deregulation and innovation, developed in the late 1970s. Considering that the latter has previously been explored in great detail, this particular examination explores the changes on income distribution pattern. Based on this perspective, it is concluded that the indebtedness does not come from families or households in general but, more specifically, from North American workers, who had to finance their spending through an on-going stagnation, or even deterioration, of the real wages at their disposal. 過去三、四十年來世界各地發生金融危機的頻率較從前高出許多,探究原因後可以發現,與各國陸續開放金融自由化以及國際金融市場快速成長有極大的關係。除此之外,在各國中,金融危機的發生通常具備一些共同特徵,諸如危機發生時會導致資金外流、匯率大幅貶值、股市重挫、產出減少、進出口減少…等影響。因此,面對這一波次級房貸風暴,本研究也即將檢視美國在總體經濟數據上各方面的表現,希望能利用1970年以來已開發國家和開發中國家歷年來所發生的貨幣、銀行危機下所代表的各種總體經濟數據,經過轉化整理後,透過Logistic迴歸模型建立一個迴歸方程式,以了解金融危機的發生與實質匯率、進出口…等其他解釋變數之間的關聯,並利用此模型探測現階段次級房貸風暴對美國可能引發金融危機的機率值,以探討其合理性。 / We find that the frequencies of the financial crises are higher for the past forty years in the world. It is due to the financial liberalization and international financial markets which grow rapidly. Besides, financial crises usually company with some common characteristics such as capital outflow, the depreciation of the foreign exchange, the shock of the stock market, the decreasing of the production and so on. Therefore, in order to understand this financial crisis of the subprime mortgage, this thesis surveys the economic data of developed countries and developing countries from 1970s and figures out the performances of these countries under balance-of -payments crises or banking crisis. We use the logistic regression model and transform the data to construct a regression model. After understanding the relationship between the explaining variables, we use this model to predict the probability of possible financial crisis in U.S. under the subprime mortgage crisis and then discuss the rationality of those predicted values.

This thesis analyzes the economic crises of recent years through the lens of the Regulation Theory. It focuses on the Greek Crisis of 2009 and the Turkish Financial Crises of 2000 and 2001. Furthermore it also analyzes the crisis in the United States to give a better grounding for the current crises. The thesis tries to answer the questions of whether or not Regulation Theory proves to be a sufficient tool for analyzing these crises and whether or not these fit the definition of crisis that the Regulation Theory puts forward. It is argued that Regulation Theory explains to a great extent both the causes and the structure of the crises.

不同股市的報酬關聯隨時間動態改變,本研究欲了解近期美國、台灣與亞太地區的中國大陸、香港、日本及韓國的報酬連動關係,並進一步觀察次級房貸風暴期間美股對這些地區的關聯改變趨勢。本論文採用灰色理論與時間序列兩種方法,實證發現次級房貸風暴發生期間,台股及亞太地區主要指數不論在報酬率或是報酬率波動性受美股影響的程度大多增強。 實證結果顯示,在風暴期間的報酬率傳導關係,亞太以韓國影響台股最顯著,美股則全面影響亞太指數;在報酬率波動性溢傳上,亞太以日本、美股以道瓊工業影響台股最強,台股則是電子類股被美股影響最重,但營建類股在與美股或是亞太指數的關聯趨勢變化卻最明顯。另外,灰關聯分析對時間序列檢定的關聯組合可以提供互補的關聯強弱關係說明,且具有相當的正確性。 / Connections between stock markets are dynamically changing, and it affects investor's transnational investment portfolio. We focus on the relationships of stock markets among the United States, Taiwan, Japan, Korea, China and Hong Kong, and eager to understand the connection tendency between Untied States and Asian-Pacific area during the subprime mortgage crisis period. The identified research methods are time series and grey theory, including Granger causality test, GARCH model and grey relational analysis. We find out the returns and volatility in Asian-Pacific stock markets were all affected increasly by U.S. market during the subprime mortgage crisis. The main empirical results are as follows: In the relationships of returns, Korea affects Taiwan mostly in the Asian-Pacific area, and U.S. market affects all the others entirely during the subprime crisis. In the relationships of volatility, Japan and Dow Jones index affects Taiwan deeply during the period; within all the Taiwan indexs, Electronic Sector Index was affected by the U.S. market mostly than others during the same period, but the connection tendency in the Construction Sector Index with other markets changes more obviously. Otherwise, grey relational analysis can provide complementary explainations as compared to time sereies in the strength of relationships, and the explainations are with plenty credibility.

美國次級房貸風暴自2007年7月爆發以來,除重創金融市場外,亦導致相關會計準則之修訂。本研究以我國金融業為對象,探討:(1)以公平價值認列之金融商品及相關金融資產負債之損益,其財務報導是否具有價值攸關性;(2)金融資產減損損失對投資人之影響是否重大;(3)可能產生減損損失之金融資產其財務報導是否具有價值攸關性;以及(4)財務會計準則第34號公報第二次修訂對投資人之影響為何。 / 本研究之主要發現如下:(1)以公平價值認列之金融商品具有價值攸關性,亦即其對投資人具有參考價值;(2)金融資產減損損失及無活絡市場之債券投資具有價值攸關性,金融資產減損損失增加時,會降低公司之價值,而影響投資人決策;以及(3)第34號公報第二次修訂之內容,對股價具有負向之解釋能力,亦即投資人並不認為金融商品重分類規定之放寬,有助於降低金融風暴對於金融業可能帶來的衝擊。 / Since the U.S. subprime mortgage crisis broke out in July, 2007, it not only inflicted heavy losses to global financial markets, but also caused changes in accounting standards. Using the financial industry in Taiwan as research sample, this study examines: (1) whether financial instruments measured at fair value and their reported gains and losses in the financial statements have value-relevance; (2) the influence of impairment losses of financial assets; (3) whether the financial instruments related to impairment losses of financial assets are value-relevant; and (3) the influence to investors before and after the Statements of Financial Account Standard (SFAS) No. 34 second revised. / This study’s major findings are as follows. The financial instruments measured at fair value are value-relevant and can provide incremental information to investors. Impairment losses on financial assets and non-active market investments also have value-relevance. If a company has more impairment losses on its financial assets, it may negatively affect the firm’s value and change investors’ decisions. As for the second revision of SFAS No. 34, it did not reverse investors’ expectations of the negative effect of the aforementioned financial crisis on the financial industry in Taiwan.

本研究同時探討房貸違約與提前清償終止行為,並對提前清償動機『出售』與『轉貸』予兼容並蓄。蒐集自H銀行房貸資料,運用多項式邏吉斯廻歸模型分析法,以總體經濟因子之有無分兩階段,對應變數-房貸終止行為(Y1)及提前清償動機(Y2),採取雙層次深入實證。 實證結果:從機率模型配適度與解釋力之實證分析中,獲得一致結論,對於含有總體經濟因子-經濟成長率與CPI 年增率之模型,其所計算Cox & Snell及Nagelkerke之假 值分別為0.534及0.611,均大於0.5以上,其相對性與獨立性上,均具備較高的模型解釋力,為一較優之房貸違約與提前清償終止行為模型,其相關顯著影響因子如下: 一、對違約具有顯著影響之因子,包括:借款年限、初貸利率、LTV、保證人、次級房貸、部分提前清償、購屋投資、 PTI、DBR>22、軍警公教人員、設二胎、區域台北市、區域新北市及CPI年增率等14項。 二、對提前清償具有顯著影響之因子,包括:初貸利率、次級房貸、部分提前清償、購屋投資、購屋自住、年資、設二胎、CPI年增率及經濟成長率等9項。 三、對提前清償動機-『出售』之顯著因子:次級房貸、部分提前清償、購屋投資、設二胎等4項。 四、對提前清償動機-『轉貸』之顯著因子:初貸利率、次級房貸、購屋自住、年資、設二胎、CPI年增率及經濟成長率等7項。。 本實證結果所建構含有總體經濟因子之房貸終止行為機率模型,以其顯著影響因子再深入探討提前清償-『出售』與『轉貸』之動機,使提前清償行為模式更精確性地呈現,有助於提供金融機構,在計算違約機率與提前清償機率之模型架構上及授信審核評估上,具貢獻價值之參考資訊。 / This research explores the default and prepayment on the termination behaviors of residential mortgages, as well as the motives of prepayment in house selling or refinancing. Mortgage data are collected from the H bank in Taiwan, using the multi-nominal logistic regression analytic method to explore the factors affecting the default and prepayment behaviors. Empirical results show that loan period, initial mortgage rate, loan-to-value ratio (LTV), the existence of the guarantor, subprime mortgages, curtailment, investment purpose, payment-to-income (PTI), debt burden ratio exceeded 22 (DBR>22), government employees or teachers, second lien, location in Taipei city, the new Taipei city and CPI annual rate of increase are the significant factors of default behavior. As for the variables on prepayment, the initial mortgage rate, subprime mortgages, curtailment, investment purpose, residential use, DBR>22, the age of professional career, second lien, CPI annual rate of increase and economical growth rate are significant. For more detailed curtailment behavior, the empirical results show that house sale subprime mortgages, curtailment, residential investment purpose, second lien are significant factors. As for the variables in inter-bank refinancing initial interest rate, subprime mortgages, residential investment purpose, the age of professional career, second lien, CPI annual rate of increase and economical growth rate are significant factors. Results of this research may provide financial institutions precious references on the mortgage default and prepayment behaviors. The mortgage industry can take into account of the significant results on the capital planning in the future.

Discrete time modeling of subprime mortgage credit / M.C. Senosi

Many analysts believe that problems in the United States housing market initiated the 2007-2009 global financial crisis. In this regard, the subprime mortgage crisis (SMC) shook the foundations of the financial industry by causing the failure of many iconic Wall Street investment banks and prominent depository institutions. This crisis stymied credit extension to households and businesses thus creating credit crunches and, ultimately, a global recession. This thesis specifically discusses the SMC and its components, causes, consequences and cures in relation to subprime mortgage origination, data as well as bank bailouts. In particular, the SMC has highlighted the fact that risk, credit ratings, profit and valuation as well as capital regulation are important banking considerations. With regard to risk, the thesis discusses credit (including counterparty), market (including interest rate, basis, prepayment, liquidity and price), tranching (including maturity mismatch and synthetic), operational (including house appraisal, valuation and compensation) and systemic (including maturity transformation) risks. The thesis introduces the IDIOM hypothesis that postulates that the SMC was largely caused by the intricacy and design of subprime agents, mortgage origination that led to information problems (loss, asymmetry and contagion), valuation opaqueness and ineffective risk mitigation. It also contains appropriate examples, discussions, timelines as well as appendices about the main results on the aforementioned topics. Numerous references point to the material not covered in the thesis, and indicate some avenues for further research. In the sequel, the banks that we study are subprime interbank lenders (SILs), subprime originators (SORs), subprime dealer banks (SDBs) and their special purpose vehicles (SPVs) such as Wall Street investment banks and their special structures as well as subprime investing banks (SIBs). Furthermore, the primary subprime agents that we consider are house appraisers (HAs), mortgage brokers (MBs), mortgagors (MRs), servicers (SRs), trustees, underwriters and credit enhancement providers (CEPs). Also, the insurers involved in the subprime market are originator mortgage insurers (OMIs) and monoline insurers (MLIs). The main components of the SMC are MRs, the housing market, SDBs/hedge funds/money market funds/SIBs, the economy as well as the government (G) and central banks. Here, G either plays a regulatory, bailout or policymaking role. Most of the aforementioned banks and agents are assumed to be risk neutral with SOR being the exception since it can be risk (and regret) averse on occasion. The three main aspects of the SMC - subprime mortgage origination, data and bailouts - that we cover in this thesis and the chapters in which they are found are outlined below. In Chapter 2, we discuss the dynamics of SORs' capital, information, ratings, risk and valuation under mortgage origination. In particular, we model subprime mortgages that are able to fully amortize, voluntarily prepay or default and construct a discrete-time model for SOR risk and profit incorporating costs of funds and mortgage insurance as well as loan losses. Furthermore, a constrained optimal valuation problem for SORs under mortgage origination is solved. In addition, we show how high loan-to-value ratios curtailed the refinancing of subprime mortgages, while low ratios imply favorable house equity for subprime MRs. Chapter 2 also explores the relationship between Basel capital regulation and the SMC. This involves studying bank credit and capital under Basel regulation. Further issues dealt with are the quantity and pricing of subprime mortgages as well as credit ratings under Basel capital regulation. A key problem is whether Basel capital regulation exacerbated the SMC. Very importantly, the thesis answers this question in the affirmative. Chapter 3 contains subprime data not presented in Chapters 2. We present other mortgage data that also have connections with the main subprime issues raised. In Chapter 4, a troubled SOR's recapitalization by G via subprime bank bailouts is discussed. Our research supports the view that if SOR is about to fail, it will have an incentive not to extend low risk mortgages but rather high risk mortgages thus shifting risk onto its creditors. Here, for instance, we analyze the efficiency of purchasing toxic structured mortgage products from troubled SORs as opposed to buying preferred and common equity. In this regard, we compare the cases where SORs' on-balance sheet mortgages are fully amortizing, voluntarily prepaying (refinancing and equity extraction) and involuntarily prepaying (defaulting). If bailing out SORs considered to be too big to fail involves buying assets at above fair market values, then these SORs are encouraged ex-ante to invest in high risk mortgages and toxic structured mortgage products. Contrary to the policy employed by G, purchasing common (preferred) equity is always the most (least) ex-anteand ex-post-efficient type of capital injection. Our research confirms that this is true irrespective of whether SOR volunteers for recapitalization or not. In order to understand the key results in Chapters 2 to 4, a working knowledge of discrete-time stochastic modeling and optimization is required. In addition, we show how high loan-to-value ratios curtailed the refinancing of subprime mortgages, while low ratios imply favorable house equity for subprime MRs. Chapter 2 also explores the relationship between Basel capital regulation and the SMC. This involves studying bank credit and capital under Basel regulation. Further issues dealt with are the quantity and pricing of subprime mortgages as well as credit ratings under Basel capital regulation. A key problem is whether Basel capital regulation exacerbated the SMC. Very importantly, the thesis answers this question in the affirmative. Chapter 3 contains subprime data not presented in Chapters 2. We present other mortgage data that also have connections with the main subprime issues raised. In Chapter 4, a troubled SOR's recapitalization by G via subprime bank bailouts is discussed. Our research supports the view that if SOR is about to fail, it will have an incentive not to extend low risk mortgages but rather high risk mortgages thus shifting risk onto its creditors. Here, for instance, we analyze the efficiency of purchasing toxic structured mortgage products from troubled SORs as opposed to buying preferred and common equity. In this regard, we compare the cases where SORs' on-balance sheet mortgages are fully amortizing, voluntarily prepaying (refinancing and equity extraction) and involuntarily prepaying (defaulting). If bailing out SORs considered to be too big to fail involves buying assets at above fair market values, then these SORs are encouraged ex-ante to invest in high risk mortgages and toxic structured mortgage products. Contrary to the policy employed by G, purchasing common (preferred) equity is always the most (least) ex-anteand ex-post-efficient type of capital injection. Our research confirms that this is true irrespective of whether SOR volunteers for recapitalization or not. In order to understand the key results in Chapters 2 to 4, a working knowledge of discrete-time stochastic modeling and optimization is required.
